Sounds like it could be a head gasket maybe...

have you checked the oil?...is it a whitish colour?

Take your radiator cap off and start it up, just let it sit and idle...if there are air bubbles coming up then I would definately say its your head gasket.

I have also heard its not the wisest thing to run a diesel without the thermostat...but dont know how true that is.

Test the Thermastat.
Removing it will cause the water to circulate without having a chnace to cool down and overheat the engine.

Turns out to be a welch plug thats sprung a leak, the small ones on the surface of the head, piston went down sucked water... piston comes up and burns with fuel to form steam..... ;)

The head gasket is gone as there will be no welsh plugs in the combustion chamber you will need to do all the welsh plugs when the head is removed..
